A pip remains the smallest whole unit price movement within an exchange rate. Simply put, it is one-hundredth of 1%. Almost every currency pair is priced out to four decimal places. The single pip movement reflects in the fourth decimal place. For instance, the smallest whole unit upward or downward movement in the USD/CAD can lead to a pip, i.e. $0.0001. However, do not consider forex pips as basis points (bps) as used in interest rate markets.
Forex traders purchase and sell a currency whose value is quoted relative to another currency. Quotes for forex pairs are represented as bid and ask spreads to four decimal places. The exchange rate movement measurement is done through pips. As most currency pairs are quoted to up to four decimal places, one pip remains the smallest whole unit change for these pairs.
The value of the pip is based on the exchange rate, the currency pair, and the trading volume. For instance, your forex account is funded with US dollars, and USD remains the second of the pair, such as EUR/USD. 0.0001 remains the pip value in that case. Here, the trade value or lot size has multiplied by 0.0001. For example, for EUR/USD, lets multiply a trade value worth 10,000 euros by 0.0001. The pip value is $1. If you purchase 10,000 euros against the dollar at 1.0801 and sell at 1.0811, you would earn a profit of $10 or 10 pips.
Pip Value = Value Traded x Quote Currency Pip
= 10,000 x 0.0001 =1
If the USD remains the base currency, i.e., the first of the pair, such as USD/CAD, the pip value would also involve the exchange rate. Here, the pip size is divided by the exchange rate and then multiplied by the trade value.
Pip Value = Trade Value (Pip Size/Exchange Rate)
For instance, 0.0001 is divided by an exchange rate ((USD/CAD) of 1.2829 and multiplied by a standard lot size of 100,000, which would lead to a pip value worth $7.79. If you purchase 100.000 USD against CAD at 1.2829 and sell at 1.2830, the profit made on the transaction remains one pip or $7.79.
Yes, it actually is the case! Japanese yen (JPY) pairs remain quoted with two decimal places, contrary to the four-decimal-place rule in several other pairs. The pip value of currency pairs involving EUR/JPY and USD/JPY is 1/100 divided by the exchange rate. For instance, the EUR/JPY is quoted as 133.65; one pip would be 1/100/133.65 = 0.0000748. The value of a pip would be $7.48 with a lot size of 100,000 euros.
The exchange rate movement of a currency pair decides the profit or loss made by traders at the days end. A trader purchasing the EUR/USD pair will earn a profit if the value of the euro rises in proportion to the USD. So, if the trader buys the euro for 1.1782 and closes the trade at 1.1835, he would earn a profit of 55 pips (1.1835-1.1782). Now, if the trader purchases the Japanese yen by selling the USD/JPY pair at 111.05 and closes the position at 111.09, the loss made on the trade is 4 pips (111.09-111.05). However, if the trader closes at 111.01, a profit of 4 pips (111.05-111.01) would result.
